Purchase price variance explained: the formula, why a favourable PPV often signals a stale standard or over-buying, and who should actually own the number.

Purchase price variance is the most misread number in cost accounting. It is presented monthly as a scorecard for procurement, with favourable in green and unfavourable in red, and that framing gets the mechanism backwards. PPV is a comparison between two numbers, and the second one — the standard — is set by finance. When the variance moves, you do not yet know which of the two numbers moved.

  • Actual unit price — the price on the purchase order line as invoiced, in your reporting currency. Whether it includes freight and duty depends on whether your standard does. It must be the same basis on both sides or the variance is measuring your own inconsistency; see landed cost: what to include.
  • Standard unit price — the standard cost in force at the time of receipt, not the one in force now. If you revalue standards mid-period, the point of change matters.
  • Actual quantity received — quantity received, not quantity ordered and not quantity consumed. PPV is recognised at the moment goods enter inventory, or at three-way match if your account posts it there.

Sign conventions differ between systems and this trips up more meetings than the maths does. Some ERPs post an unfavourable variance as a positive debit; others report variances as favourable-positive so a saving looks like a gain. Neither is wrong. Write down which convention your reports use and put it in the column header.

Report the variance three ways, because each answers a different question. Dollars tell you whether it matters this month. Percentage of standard — $0.13 on $4.05 is 3.2% — tells you whether the standard is roughly right. Annualised exposure tells you whether to act: the same $0.13 across an annual buy of 480,000 units is $62,400 of run-rate, which reads very differently from a monthly $5,200. Most PPV reports show only the first, which is why the same variance recurs for six months before anyone escalates it.

Why a favourable purchase price variance isn't automatically good

Take one component with a standard of $4.05 and a quarterly requirement of 12,000 units. Here are four ways to produce a favourable variance on it. Only the last one is buying well.

Decomposing PPV so it points at someone useful

A single variance number blames a single function, which is why nobody trusts it. Split it against a market reference — an index, a published contract price, or a documented quote from a second source — and it becomes two numbers with two owners.

PPV is only informative if the standard is defensible. A standard is a deliberate planning assumption with a date on it, not a historical average that drifted. Three practices carry most of the weight.

  1. 1.Measure standard coverage, not just variance. Report the percentage of purchase spend covered by a standard set within the last twelve months. When that number is 61%, your PPV report is mostly measuring your own neglect.
  2. 2.Roll standards on one stated date, and document the reason per change. "Raised from $4.05 to $4.48 — new 12-month agreement signed with supplier, effective 1 April" is auditable. A silent update is not.
  3. 3.Expect a revaluation hit when you change a standard. Raising the standard on 40,000 on-hand units from $4.05 to $4.48 revalues inventory upward by $17,200 with a corresponding one-off credit. It is real, it is not performance, and it should be called out separately in the month it happens.

The reason PPV ownership is contested is that three different functions each control one input. Assign each component rather than the total.

How PPV interacts with inventory valuation and margin

Under standard costing, inventory sits at standard and the price difference is stripped out at receipt. That has a timing consequence worth being explicit about: PPV hits this period's profit and loss on goods that may not be sold for months. Receive 30,000 units in March at $0.13 over standard and March carries the $3,900, even though the units ship in June, July and August. The variance and the revenue it relates to never meet in the same period.

Two consequences follow directly. First, item-level margin reports built from standard costs are clean and comparable, and they systematically exclude every real cost difference — which is why item margin never equals general-ledger gross margin. A PPV report worth reading

  • Decomposed into staleness and buyer performance, each with its owner named in the column header.
  • Sorted by absolute dollars, not by percentage. A 41% variance on $2,400 of spend is a rounding error; a 3% variance on $4.1M is the meeting.
  • With quantity and days of supply alongside, so a favourable variance earned by over-buying is visible on the same row.
  • With scrap rate on the affected part, so a favourable variance earned by a quality downgrade is visible too.
  • Annualised for the top ten lines, so a small recurring variance gets escalated as run-rate rather than absorbed quietly month after month.
  • Excluding immaterial lines by policy, with the threshold stated. A report of 3,000 variance lines is a report nobody opens.
